How it works

The note rate determines the scheduled payment on principal. The APR estimate then solves for the monthly rate that equates those payments with the net cash received after eligible upfront fees.

Formula

Net cash = principal − fees. APR is the monthly internal rate that discounts all scheduled payments to net cash, multiplied by 12.

Worked example

A $20,000 five-year loan at a 7% note rate with $500 in upfront finance fees provides $19,500 in net cash, so its estimated APR is higher than 7%.

Important limits

  • Legal APR calculations depend on which charges qualify as finance charges and on precise payment dates.
  • The result is a simplified estimate and must not replace a lender’s Truth in Lending disclosure.
  • Irregular, deferred, balloon, adjustable, or daily-payment loans need specialized calculations.

Frequently asked questions

Why is APR higher than the note rate?

Eligible fees increase the cost of credit even though they are not part of the stated interest rate.

Can I compare loans using APR alone?

APR is useful, but also compare payment, term, cash required, prepayment rules, and total cost.
